Picture a university where students hire their own examiners, pay them directly, and get to pick a new examiner if the first one grades too harshly. You'd assume the grades coming out of that system are, at best, generous. At worst, meaningless.

That, in essence, is how the global credit rating industry has worked for the last fifty years. And despite a financial crisis that was substantially caused by this exact arrangement, it's still how the industry works today.

Part 1: START WITH THE BASICS: WHAT A CREDIT RATING ACTUALLY IS

Strip away the jargon and a credit rating is a simple thing: a letter grade - AAA down to D - that estimates how likely a borrower is to pay back what it owes. Governments get rated. Corporations get rated. So do the complex bundles of loans that banks package and sell to investors.

These letters matter enormously, for a reason most people outside finance don't fully appreciate. A rating isn't just a helpful guide for investors doing their own homework - it's often a legal gatekeeper. Many pension funds, insurance companies, and money-market funds are only permitted, by their own charters or by regulation, to hold debt above a certain rating threshold. A single downgrade - say, from BBB- to BB+ - can force forced selling by every institutional investor no longer allowed to hold the paper. That one notch can move billions of dollars, not because anything about the underlying company changed overnight, but because the label attached to it did.

So who hands out these labels? Three companies, essentially. Moody's and S&P Global each control something like 40% of the global ratings market, and Fitch holds most of the rest - together the "Big Three" account for roughly 90-95% of credit ratings issued worldwide. This is not a crowded, competitive marketplace. It's closer to a regulated oligopoly wearing the costume of a market.

That oligopoly exists partly by regulatory design. In the US, an agency needs to be designated a Nationally Recognized Statistical Rating Organization (NRSRO) by the SEC before its ratings can be used to satisfy the regulatory requirements described above - and under global bank capital rules like Basel III, the rating on a bond determines how much capital a bank has to hold against it. A AAA bond eats up almost no regulatory capital; a junk bond eats up a lot. This is the detail that turns credit ratings from "useful opinion" into "regulatory input" - a distinction that matters a great deal for everything that follows.

Part 2: THE TWIST NOBODY BUDGETS FOR: WHO ACTUALLY PAYS

Here's where it gets interesting, and where most primers on credit ratings stop short of the uncomfortable part.

You'd reasonably assume that if a rating exists to protect investors, investors would be the ones paying for it - the way you pay a home inspector before you buy a house, not the seller. That was, in fact, how the industry worked for most of the 20th century. Investors paid for subscriptions to rating reports, and rating agencies had every incentive to be right, because their entire business was selling accurate information.

That changed in the 1970s. Photocopiers had made it trivially easy for a single subscriber to duplicate a rating report and pass it around for free, which quietly gutted the investor-pays subscription business. Around the same time, regulators began requiring public debt to carry a rating from a recognized agency, which meant every issuer suddenly needed one, guaranteed customer. The industry pivoted to a new model almost overnight: issuers would now pay for their own ratings.

Think about what that flips. The rating agency's paying customer is no longer the party trying to find safe, honest information - it's the party trying to borrow money as cheaply as possible. The examiner is now paid by the student. And once you see this shift, entire chapters of financial history start to read differently.

Part 3: THE STRESS TEST THE SYSTEM FAILED

The clearest evidence of what this conflict produces arrived in 2007 and 2008. In the run-up to the crisis, somewhere around 80-95% of a typical subprime mortgage-backed security was carved into slices carrying the highest possible AAA grade - the same grade assigned to the safest government debt on earth. Investment banks paid handsomely for these gold-star ratings because AAA-labeled paper could be sold to pension funds, insurers, and conservative money managers who were contractually barred from touching anything riskier.

Then reality caught up. By the time the dust settled, more than 90% of the AAA ratings handed out on mortgage-backed securities issued in 2006 and 2007 had been downgraded to junk. Some deals were wiped out completely - one subprime issuer saw every single one of its 75 AAA-rated securities from 2006 eventually collapse to junk status. The U.S. Financial Crisis Inquiry Commission, tasked with the official autopsy, put it about as bluntly as a government report ever does: the crisis, in its words, could not have happened without the rating agencies.

This wasn't primarily a case of agencies being duped by clever bankers, though that happened too. It was, in large part, a business model working exactly as its incentives suggested it would. The agencies were being paid by the very banks assembling these mortgage bonds, and there was always another rating agency willing to be more generous if one got too cautious - a dynamic known in the industry as rating shopping.

An issuer could quietly solicit a preliminary opinion from two or three agencies, see which one produced the friendliest grade, and only pay for (and publish) that one. The agency that said no simply never got hired again. In a market with only three real players, that's not a subtle disincentive - it's existential.

It also helps to understand "why" AAA was so achievable in the first place. Mortgage bonds aren't rated as one lump sum - they're sliced into layers called tranches, arranged in a "waterfall" where the top tranche gets paid first and absorbs losses last, while the bottom tranche absorbs losses first and gets paid last, if at all. This is called subordination, and it's the mechanism banks used to manufacture AAA ratings out of distinctly non-AAA mortgages: pile enough risky loans together, carve out a thin top slice protected by all the losses below it, and the rating models said that top slice was nearly bulletproof. The models were right about the mechanics of subordination in normal times and catastrophically wrong about how correlated mortgage defaults would become when a nationwide housing bust hit every tranche at once. Add the fact that the agencies bore essentially no legal liability for getting a rating wrong, and you have a textbook case of moral hazard - the incentive to take on more risk when someone else, or something else, absorbs the downside. 

Part 4: THE REFORM THAT WASN'T

Here's the part of the story that should bother you more than 2008 itself: this is still how it works.

Dodd-Frank, the sprawling 2010 reform law written explicitly in response to the crisis, took direct aim at the ratings industry. It created a dedicated SEC Office of Credit Ratings. It mandated formal studies into alternatives to the issuer-pays model - including a genuinely interesting proposal where a neutral board would randomly assign which agency rated which deal, removing the issuer's ability to shop for a friendly grade. Congress even gave the SEC explicit authority to implement that random-assignment system by rule, without needing to come back for further legislation.

The SEC studied it. The GAO studied it. Regulators held a public roundtable in 2013 to debate the merits. And then, by the SEC's own later admission, the agency simply never acted. No business model was ever recommended. The random-assignment system was never implemented. More than a decade on, issuer-pays remains the dominant compensation structure across the industry, largely unchanged in its basic architecture from the model blamed for the worst financial crisis in eighty years.

Why did reform stall? Partly because the alternatives have real flaws of their own - the SEC's own analysis found that even random assignment might not fully kill rating shopping, since issuers could still hire additional agencies for supplementary opinions. Partly because the Big Three, having survived the crisis with their market position essentially intact, had every incentive to lobby quietly and wait the reform momentum out. And partly because - this is the uncomfortable structural point - regulators themselves have leaned on credit ratings for decades to set capital requirements and eligible-investment rules. The system is now load-bearing. Ripping out issuer-pays without a workable replacement risks a bigger mess than leaving a flawed thing standing.

Part 5: WHY THIS ISN'T JUST A 2008 STORY

It's tempting to file this under "historical curiosity" - a scandal that got its punishment in the form of collapsed banks and a decade of regulatory hand-wringing. But the same structural conflict is quietly present every time you read a headline about a country's sovereign rating being cut, or a corporation issuing a fresh bond.

Sovereign ratings are a particularly sharp version of the same tension. Rating agencies assess government creditworthiness while simultaneously courting relationships with those same governments' debt offices, their central banks, and the investment banks that structure sovereign bond sales. A downgrade can genuinely move a country's borrowing costs and, by extension, its fiscal room to maneuver - which means the agency doing the grading is never fully insulated from the politics of the grade it hands out.

And at the level of ordinary corporate debt, the same quiet incentive persists on every single issuance: the agency wants the repeat business, the issuer wants the friendliest defensible grade, and the investor relying on that letter to make a decision is not the one writing the check.

Part 6: SO WHAT WOULD ACTUALLY FIX THIS?

None of this means credit ratings are useless - they aggregate real analytical work, and most of the time issuer-pays ratings are directionally accurate. The problem isn't that the system fails constantly; it's that it fails predictably at the worst possible moments, precisely when the incentive to be lenient is strongest - during a boom, when issuance volume (and fee revenue) is highest and everyone least wants to hear "no."

The GAO, tasked by Dodd-Frank with actually cataloguing the alternatives, came back with a shortlist. It's worth walking through each one properly, because they fail and succeed in genuinely different ways - this is where the interesting trade-offs live.

a. Random assignment model. A neutral body - not the issuer - decides which NRSRO rates a given deal. This is the model Dodd-Frank explicitly authorized the SEC to implement without further legislation, and it kills rating shopping in its purest form. But the SEC's own 2012 study found the flaw baked in: an issuer can still privately commission an unofficial second opinion from a non-assigned agency and use it as leverage even if it never becomes the official rating.

b. Investor - pays model. Flips the money flow back to the pre-1970s structure - the institutions relying on the rating fund it directly. This already exists: Egan-Jones Ratings, an NRSRO since 2007, runs largely on subscriber fees. But a 2023 academic study found the opposite conflict re-emerging - more optimistic ratings and slower downgrades for bonds more heavily held by its own paying subscribers. Flip the direction of the money and the conflict doesn't disappear; it relocates.

c. Designation model. The agency is still picked and paid the way it is today, but securities holders - not the issuer - designate which agency receives the fee. It keeps issuer-side funding while giving investors the power to reward or punish a track record, though it requires dispersed bondholders to coordinate, something they're historically poor at.

d. Platform or utility-style ratings. The most structurally radical option: a non-profit or public utility issues a baseline rating funded by industry-wide fees, similar to how an exchange or clearinghouse operates as shared infrastructure rather than a for-profit gatekeeper. It most cleanly removes the profit motive - but nobody has built one at scale to find out what new problems that creates.

Notice the pattern across all four: every fix solves the "specific" conflict it targets and introduces a "different" one somewhere else. That's not an argument for inaction - the issuer-pays model's failure mode is the best-documented and most catastrophic of the bunch, which is exactly why it's the one Congress singled out. But it explains, more honestly than "regulatory capture" alone, why a fifteen-year-old mandate to fix this has produced studies, roundtables, and no rule.

What would move the needle without waiting for Washington to pick a single model: mandatory dual ratings from differently-compensated agencies on structured products, pairing one issuer-paid rating with one subscriber-paid or platform rating so the two conflicts at least point in opposite directions rather than the same one; hard liability for rating agencies when a rating is later shown to have ignored known, documented deterioration, closing the "just an opinion" legal shield that has historically protected agencies from lawsuits; and regulators gradually stripping ratings out of hard-coded capital rules - something Dodd-Frank also mandated and only partially delivered - so a single letter grade stops being the sole gatekeeper for how much capital an institution must hold.

None of these needs a single perfect model to be chosen. They need the two-decade-old political will to actually legislate a functioning fix, rather than fund a well-documented shelf of studies about one.

The next time a headline tells you a company or a country just got upgraded or downgraded, it's worth asking the same question you'd ask of any grade: not just what the score is, but who's paying the person holding the red pen - and whether the fix on the table quietly hands the pen to someone with a different, but equally real, reason to be generous.

Every trade is a small act of disagreement. For a share to change hands, one party must believe the price is about to rise and the other must believe it is not - or at least that something better awaits elsewhere. Multiply this by billions of transactions a day and markets start to look like the largest running argument in human civilization, conducted entirely in price.

What is strange is how rarely the participants in this argument feel like they are arguing. Almost everyone on the other side of a trade, on the other end of an investment thesis, on the losing end of a boardroom vote, believes something closer to this: I have looked at the facts objectively, and any reasonable person examining the same facts would reach my conclusion. This belief is not just confined to bad traders. It is closer to a feature of the mind, and psychologists have a name for it: naive realism.

Part 1: The Object behind the glass

Naive realism, a term developed through decades of work by social psychologists including Lee Ross and Andrew Ward at Stanford, describes the default assumption that we perceive the world directly and objectively - that reality simply presents itself to us the way an object sits behind glass, unfiltered. From this assumption, we can branch out 3 corollaries:  

1. Other reasonable people who share the same information should see things the same way we do

2. If they do not, they must be uninformed, lazy, or careless in their reasoning

3. Neither ignorance nor carelessness explains the gap, then the disagreement must stem from bias, self-interest, or ideology on their part specifically - never on ours.

Two analysts reading the same earnings call are not receiving identical data and processing it identically; they are running two different interpretive models, and each is convinced their own model is simply "seeing what's there." Markets don't just tolerate disagreement - they require it. And naive realism is the reason almost nobody feels the disagreement as disagreement.

Part 2: Nobody thinks they are the greater fool

This matters enormously for how bubbles form and persist. The textbook explanation of a bubble is the idea that people knowingly buy overpriced assets because they expect to sell to someone even more foolish before the music stops. Almost nobody who buys into a bubble believes they are the fool, greater or otherwise. Each buyer has constructed a perfectly coherent internal narrative in which the asset is undervalued given some genuinely novel factor - a new technology, a structural shift in demand, a repricing of risk the market has not yet absorbed.

This is naive realism operating at scale. Each participant assumes their own reading of the fundamentals is the objective one, and that the eventual sellers - the ones who will be left holding the asset when sentiment turns - are simply the people who failed to see what was, in hindsight, obvious. The certainty is symmetric. It is symmetric right up until the moment the price turns, at which point half the market's convictions are quietly revised into a story about the other half's irrationality.

Part 3: The Short Seller's Loneliness

Michael Burry's well-documented wager against the U.S. housing market in the mid-2000s is often retold as a story of a single analyst spotting what everyone else missed. The more interesting detail, for our purposes, is what it cost him in the interim: investors in his fund attempted to withdraw capital, furious that he was so plainly misreading a market that continued to rise around him. From their side, they were not being obstinate - they were doing exactly what naive realism predicts a reasonable person should do: trusting the overwhelming, visible consensus of a market that appeared to confirm itself daily, and treating a lone dissenting analyst as the one who must be missing something. Both sides felt equally rational. Only one side had modeled the underlying mortgage pools loan by loan. The lesson is not that contrarians are always right - most are not - but that the felt confidence of a crowd carries no information at all about whether the crowd has actually looked closely at what it is agreeing on.

Part 4: Why smart rooms talk past each other

The same mechanism plays out in far smaller rooms - investment committees, board meetings, credit approval panels. Two sophisticated professionals can review an identical set of financial statements and walk away with opposing conclusions, and each will privately regard the other's position as evidence of a blind spot rather than a difference in framework.

Imagine a credit committee reviewing a company that wants to borrow money. One member looks at the company's healthy interest coverage ratio and management's strong repayment history and believes the loan is a safe bet. Another member looks at the exact same information but worries that a fall in commodity prices could quickly push the company into financial trouble and break its loan covenants. Both are looking at the same financial statements, yet they reach completely different conclusions. The difference is not in the numbers - it's in how each person imagines the future. One expects stability, while the other expects tougher market conditions. These expectations often feel like objective facts rather than personal assumptions. If the loan is approved and performs well, people tend to say the optimistic view was correct. If the borrower later runs into trouble, they conclude the pessimist had seen the risks all along. What is often overlooked is that both individuals started with the same information. Their different decisions came from different interpretations of what might happen next, not from different facts.

Part 5: The troll of wall street

The surge in trading of heavily shorted stocks in early 2021 - most famously GameStop - is another example of how people can interpret the same situation in completely different ways. Retail investors on online forums believed hedge funds had taken excessively large short positions and saw an opportunity to profit by forcing those funds to buy back shares at higher prices. Hedge funds, meanwhile, believed their short positions were backed by solid research showing that the companies were fundamentally overvalued.

 Both sides were convinced they were acting rationally and that the other side simply did not understand the market. For a time, stock prices moved sharply in favor of the retail investors, despite little change in the companies' underlying fundamentals. The lesson is not that one side was inherently smarter than the other. It is that people often mistake their own interpretation for objective reality. Confidence reflects how strongly we believe our own story - not necessarily whether that story is correct.

Part 6: A more useful question

Good intentions don't fix this - naive realism doesn't feel like a bias from the inside, so "be more open-minded" rarely works. What helps is process, not attitude. Before sizing a big position, write one paragraph on how it fails: not why it will work, but what a post-mortem would say went wrong. Rotate someone to argue the case the room just rejected, seriously, not for show. Keep a short decision journal - not the call itself, but the reasoning behind it - so conviction can later be checked against what was actually known at the time, not rewritten to look wise in hindsight. None of this ends disagreement. It just slows the moment disagreement turns into "they're careless or biased" - long enough to ask a better question instead.

The more useful shift is smaller and more specific: when a disagreement persists after the facts are shared, the productive question is rarely "why can't they see what I see," and much more often "what would have to be true about how they are reading this situation, for their position to look reasonable to them." That question does not require agreeing with the other side. It requires accepting, if only provisionally.

The price moves when reality corrects someone. It never tells them which one of the two they were.

If you've tried to value an artificial intelligence company in the past 18 months, you've likely run into a familiar frustration: traditional valuation frameworks feel inadequate. A semiconductor company designing AI chips doesn't behave like a software company. And a generative AI startup with promising technology but no clear profitability pathway? That's a puzzle altogether.

This is not a failure of valuation theory – it is a collision between uncertainty and investor sentiment. As investors try to price in future AI adoption, competitive positioning, and long-term growth, familiar tools like the Price-to-Earnings (P/E) and PEG ratios have become far less reliable guides. The result is unusually sharp volatility: AI-linked stocks swing hard on small changes in growth expectations, interest rates, or a company's ability to turn heavy AI spending into sustainable revenue and cash flows.

Where things stand: The S&P 500's forward P/E sits in the low-20x range. Many leading AI-focused companies trade well above that, generally in the mid-20x to 40x range, with some high-growth names trading even higher. That premium reflects confidence in stronger future earnings, AI-driven revenue, and durable competitive advantage.

However, when assessed through the lens of PEG ratios, the valuation gap becomes more nuanced. Companies such as NVIDIA and Meta demonstrate relatively attractive valuations when considering their expected earnings growth, while companies trading at high P/E multiples with slower growth expectations may carry greater valuation risk. Overall, AI-linked securities are not necessarily uniformly overvalued; however, investors are assigning significant value to companies that can successfully convert large-scale AI investments into sustainable earnings growth and long-term cash generation.

A gap that mirrors the dot-com era and highlights a critical problem: when you're valuing companies in a transformative technology cycle, the numbers become unusually sensitive to assumptions. The result? - Pricing Complexity and Multiple Instability - a dynamic where valuation multiples swing wildly not just because of earnings changes, but because the underlying assumptions themselves are shifting constantly.

Part 1: What Is a Valuation Multiple, and Why Does It Matter?

Basics

A valuation multiple is a quick way to judge how expensive a stock is relative to some measure of its business. The three you'll see most often:

•     P/E (Price-to-Earnings): what investors pay for every $1 of annual profit

•     EV/Revenue: what investors pay for every $1 of sales

•     EV/EBITDA: what investors pay for every $1 of operating cash flow

These all answer one question: is this stock cheap or expensive? A company trading at 20x earnings is pricier than one at 10x - but that only means something once you compare it against peers or its own history.

Why multiples differ across companies?

Multiples naturally differ between industries. A mature utility company (low growth, stable cash flow) might trade at 10–15x earnings. A high-growth software company might trade at 40–50x earnings. The difference reflects growth expectations, profitability margins, capital intensity, and risk.

The market implicitly asks: How much future growth are we paying for, and how certain is that growth?

Part 2: Why AI-Linked Equities Are Fundamentally Different?

Problem = Extreme Dispersion + Uncertainty

AI valuations remain unusually spread out in 2026. Depending on technology leadership, intellectual property, scalability, and how visible future revenue is, public AI-related companies trade across a wide range - from low single-digit price-to-sales multiples for more commoditized AI infrastructure businesses, to more than 10x for high-growth AI platforms and software companies.

That spread reflects how differently the market judges each company's path to monetization, competitive edge, and long-term profit. Companies with a clear route to AI revenue keep commanding premium multiples; the market stays cautious on names where future cash flow is less certain. In short, what's really moving right now isn't just share prices - it's how investors value AI exposure itself.

Why this happens? Three root causes

1. Extreme growth uncertainty

A mature SaaS company has predictable customer retention. A semiconductor company has 20 years of cycle data. AI companies have neither. Nobody can say with confidence whether enterprise adoption of generative AI will keep accelerating or plateau, whether data-centre spending will pay off, or how much pricing power open-source models will erode. Each of these unknowns moves revenue forecasts significantly.

2. Margin Expectations Are Volatile

Investors have shifted away from rewarding hype and toward rewarding realistic cash flow and operating efficiency. That's a healthy shift - but "realistic" still leaves huge room for disagreement about what a company's margins should look like.

3. No Historical Precedent for Demand

A chip company can study past data-centre build cycles. An AI software company can't - demand for large language models was close to zero five years ago. Projecting it forward is closer to informed imagination than historical analysis.

Part 3: Multiple Elasticity - Why AI Stocks Overreact to News?

Multiple elasticity describes how sensitive a stock's valuation is to a change in assumptions or news. For a mature, stable-cash-flow company, the multiple is inelastic: a 5% earnings miss might knock the stock down 5–8%, and the multiple itself barely moves.

For an AI-exposed company, the multiple is highly elastic. The same 5% earnings miss can trigger a 20–30% share price drop, because it forces investors to reassess growth assumptions, raises doubts about long-term execution, and hits a premium valuation that has little cushion to absorb bad news.

The current market appears to have extrapolated the explosive growth of 2024–2025 far into the future, effectively pricing in developments for 2027 and beyond. This means there is little room for disappointment. This creates a fragile structure where execution must be perfect, which is unsustainable long-term.

Part 4: Two Kinds of AI Exposure, Two Different Problems

"AI-exposed" covers two very different business models, each with its own valuation challenge.

Direct exposure - Models and AI platforms

Companies building large language models, generative AI applications, and AI-native software carry the highest valuation uncertainty. Revenue can grow fast but is hard to forecast, and unit economics stay murky because compute costs are high and still evolving. With many of these companies reinvesting heavily in R&D, their valuations depend on long-run assumptions about adoption, profitability, and competitive position.

Indirect exposure - Infrastructure and AI beneficiaries

Companies supplying the picks and shovels - semiconductors, cloud computing, data-centre infrastructure - benefit from more visible, immediate demand as AI investment rises. But they are still exposed to cyclical risk: corporate capex can slow, and AI infrastructure demand can shift. Their valuations are generally easier to assess, though premium multiples can compress quickly if growth expectations soften.

Put simply: Overall, direct AI companies carry greater uncertainty around future monetisation, while indirect AI beneficiaries face risks around capital cycles and valuation compression. Both segments reflect the market’s challenge of pricing future AI potential while balancing current financial performance.

Part 5: How Do You Actually Value These Stocks?

Why the traditional tools fall short?

Discounted Cash Flow (DCF): Project future cash flows, discount them back to present value.

Problem for AI stocks: You're making detailed assumptions about cash flows 5–10 years out when the business model might not exist in its current form. Small changes in discount rate or terminal growth rate swing valuations by 50%+ in either direction. The output is more a function of your assumptions than objective reality.

Comparable Company Analysis: Compare to similar companies' multiples.

Problem for AI stocks: There are no true comparables. Is an AI startup more like a software company or a biotech startup? Is a data centre REIT more like a traditional REIT or an infrastructure fund? The comps you choose dramatically affect your conclusion.

Asset-Based Valuation: Value the balance sheet (equipment, data, IP).

Problem for AI stocks: Most value is in intangible assets (trained models, teams, customer relationships), which are notoriously hard to value. A model trained last month might be obsolete in six months if a competitor releases a superior one.

What leading analysts are doing instead?

Rather than relying on one method, strong equity research teams blend several:

•           Scenario analysis: build bull, base, and bear cases with assigned probabilities, instead of a single forecast.

•           Reverse engineering: start from the current stock price and ask what growth assumptions the market is implying - then judge whether those assumptions are realistic.

•           TAM-based sizing: instead of forecasting exact revenue, estimate how large the AI market will be in 5–10 years and assign the company a plausible share of it.

•           Capital intensity and returns: for infrastructure plays, focus on capex efficiency - how much capex is needed to generate $1 of incremental revenue, and whether that return is sustainable.

•           Optionality pricing: recognize that many AI companies hold embedded options - they might fail at their core business but succeed with an adjacent one - and price that possibility in.

Part 6: What to Watch - Red Flags and Green Lights

Not an exhaustive list, but a useful starting checklist.
